Volatility is simply a measure of how much and how quickly a price moves up and down over a period of time. Cryptocurrencies are widely recognised as highly volatile, meaning their prices can change sharply within hours or even minutes, in both directions.
Understanding why those movements happen will not make them predictable, but it does make them less bewildering. This article explains the main forces behind price swings in plain language, and covers general ideas that people use to think about risk.
What Volatility Actually Means
If an asset trades in a narrow band day after day, it is described as having low volatility. If it rises and falls by large percentages over short periods, it has high volatility.
Volatility is not the same thing as direction. A highly volatile asset is not necessarily going up or down over the long run; it is simply moving a lot along the way.
It is also worth remembering that volatility cuts both ways. The same conditions that allow a price to rise quickly also allow it to fall quickly, and there is no reliable way to have one without the other.
Why Digital Assets Can Move So Quickly
Several features of digital-asset markets combine to make rapid movement common rather than exceptional.
- Continuous trading. Many digital-asset markets operate around the clock, every day of the year. There is no closing bell to pause activity and let information settle, so reactions can build at any hour, including overnight in Australian time.
- No agreed valuation method. Traditional assets such as shares can be assessed against earnings, dividends or physical assets. Most digital assets have no equivalent yardstick, so opinions about what they are worth can differ enormously and change fast.
- Comparatively young markets. These markets are far smaller and less established than long-standing markets such as government bonds or major currencies, and smaller markets tend to move more per dollar traded.
- Fragmented trading. Buying and selling is spread across many separate venues rather than concentrated in one central marketplace, which can leave prices uneven from place to place.
Liquidity: The Depth Beneath the Price
Liquidity describes how easily something can be bought or sold without moving its price. A highly liquid market has many buyers and sellers standing ready at prices close to the current one; a thin market has few.
Think of it as the depth of water beneath a boat. In deep water a passing wave barely matters. In shallow water, the same wave causes a lurch.
When liquidity is thin, even a modest order can push the price noticeably. This is why smaller, less-traded assets often swing far more violently than larger ones, and why movements can be exaggerated at quiet times such as weekends and public holidays. The Role of News
Markets respond to new information, and digital-asset markets tend to respond quickly. Regulatory announcements, security incidents at large platforms, changes in interest-rate expectations and technical developments in a particular network can all prompt sharp reactions.
Two things are worth keeping in mind. First, prices often move on expectations rather than events, so a widely anticipated announcement may cause little reaction when it finally arrives. Second, early reports are frequently incomplete or wrong, and a price that moves on a rumour may reverse when the facts emerge.
Social media adds another layer. Information, accurate or not, spreads within minutes, and the speed of that spread can amplify a move well beyond what the underlying news would justify.
Market Sentiment
Market sentiment is the overall mood of participants: broadly optimistic, broadly fearful, or somewhere in between. Because valuation is so uncertain in digital assets, sentiment carries unusual weight.
Sentiment tends to feed on itself. Rising prices attract attention, attention brings new buyers, and new buyers push prices further, until something interrupts the cycle. The same loop operates in reverse during declines, when falling prices trigger selling that drives prices lower still.
This is one reason it is difficult to reason your way to a “correct” price in the short term. A good deal of short-term movement reflects how people feel about the market rather than any change in the asset itself. Automated systems and AI-driven market technology react to these conditions at machine speed, which can compress into seconds what once unfolded over hours, and no technology removes the underlying uncertainty.
How Leverage Amplifies Movement
Leverage means gaining exposure to a larger position than the money you have put up, with the difference effectively borrowed. It magnifies the result of any price move, in both directions.
Consider an illustrative example. Suppose someone commits $1,000 and uses leverage to control an exposure of $10,000. A 5 per cent move in their favour would produce a gain of $500 on the $1,000 committed. A 5 per cent move against them would produce a loss of the same size. These are round figures chosen for clarity, not market data.
Leverage also introduces the risk of forced closure. If losses reduce the committed funds below a required level, a leveraged position can be closed automatically, crystallising the loss even if the price later recovers. Depending on the arrangement, losses can exceed the amount originally committed.
Leverage matters at the market level too. When many leveraged positions are closed at once, the resulting forced selling can accelerate a decline and turn an ordinary pullback into a severe one.
General Risk-Management Concepts
No approach removes risk from a volatile market. The concepts below are widely discussed general principles, not advice about your circumstances.
- Only commit money you can afford to lose entirely. This is the most important single principle when dealing with volatile assets.
- Size positions deliberately. Deciding in advance how much of your total funds any single position represents limits the damage from any one outcome.
- Understand the products before using them. Leveraged and derivative products behave very differently from simply holding an asset, and the differences matter most under stress.
- Decide your exit points beforehand. Making decisions calmly in advance is generally easier than making them during a sharp move.
- Diversify rather than concentrate. Spreading exposure reduces reliance on any single outcome, though it does not eliminate loss.
